I want to synchronize my Xperia with the MSN messenger and hotmail (which is done using the live panel easily) but the problem is that this also copies my huge list of email and messenger contacts and add them to the phone contacts which makes it impossible anymore to search through the phone contacts, anyone knows how to remove that ?

On inital setup of Windows Live you should have the option (tick box) to add your Hotmail contacts to your address book.
if you forgot to untick it, you may check if you are able to change the settings in Programs - Windows Live - Options - Sync options.

I thought that sync option was talking about syncing emails, no ? I will try it now and hope that it won't ruin my experience, I really don't want to format it again

No, you have the choice to sync both, e-mails as well as contacts.
